What is the difference between exercising ISOs versus NSOs?
Incentive Stock Options (ISOs) do not trigger ordinary income tax at exercise. Instead, the paper spread (Current FMV minus Strike Price) is an Alternative Minimum Tax (AMT) preference item if the shares are held past calendar year-end. Non-Qualified Stock Options (NSOs) trigger immediate ordinary income tax and payroll taxes (FICA/Medicare) on the entire spread upon exercise regardless of whether you hold or sell.
How does exercising ISOs trigger the Alternative Minimum Tax (AMT)?
When you exercise ISOs and hold the shares, your regular tax calculation ignores the unrealized gain. However, the AMT calculation adds the ISO spread (Shares × [FMV - Strike]) to your Alternative Minimum Taxable Income (AMTI). If your Tentative Minimum Tax exceeds your regular federal income tax, you must pay the difference as AMT.
What happens if I exercise ISOs and sell them in the same calendar year?
Selling ISO shares in the same calendar year as exercise is a disqualifying disposition. This eliminates the AMT calculation entirely. Instead, the gain between strike price and sale price is taxed as ordinary compensation income on your Form W-2.
What is the Minimum Tax Credit (MTC) and can I recover the AMT paid?
Yes. When you pay AMT on an ISO exercise, you generate a deferred tax credit known as the Minimum Tax Credit (Form 8801). In future tax years when your regular income tax exceeds your tentative minimum tax (typically when you sell the underlying stock), you can use this credit to offset your regular tax bill.
Why is an 83(b) election beneficial for early-exercised stock options?
If your company allows early exercise of unvested options, filing an 83(b) election with the IRS within 30 days of exercise establishes your tax basis immediately. If the FMV equals your strike price at grant, your spread is $0, eliminating all AMT liability and starting the 1-year long-term capital gains clock immediately.
What is the cash-flow danger of exercising private startup stock options?
